In order to troubleshoot this, downloaded the current Adium debug build: http://adiumx.cachefly.net/Adium_1.3.1svn20080826.dmg and run it (straight from the disk image). Lo and behold! It connected to MSN without an authentication failure. Even more weird, when I afterwards started the original 1.3 ...

I have the same problem. Shortening my password didn't help. My username doesn't contain underscores, only letters, dot (.), and at-sign (@). I had no problems logging in with the previous version of Adium, or with Pidgin on the PC and IM+ on the iPod. Something seems to be broken in this release of...
